What is Money?

They say that man’s three greatest inventions are fire, the wheel and money. What is money? Is it gold or paper currency? Is it fishhooks, whale teeth, elephant-tail bristles or wampum? The answer is yes. All these things and many others have served as money. Money is indispensable in an organized economy.

Robinson Crusoe had no need for money when he was alone on a deserted island: he provided his own food, clothing and shelter. Even in a small community it would be possible to get along without money if one family made clothing, another raised sheep for wool and meat, still another naked bread and so on, and they traded with each other for the things they needed. This swapping of one goods for others is called barter. But barter is obviously a cumbersome way of doing business. If you want to trade cows for a plow, you have to find a person who has a low and is willing to exchange it for a cow or some cows. This basic principle of barter is sometimes called “the double coincidence of wants” because it correctly implies that if barter is to occur, each party must have what the other desires and is willing to make an exchange on terms that are suitable to both.

When an economy grows beyond the simplest stage, barter is no longer feasible. Money is developed because it is more convenient to exchange labour and goods for money that it is to find the person who has what is wanted and is willing to trade for what is offered.

Money has four functions: 1. A medium of exchange. Money is widely accepted and generally used in payment for goods and services. 2. A measure of value. Money enables us to keep business records and to express the prices of things that people and businesses buy and sell. 3. A standard of referred payment. Money allows us to borrow or lend for future repayment with interest. 4. A sore of value. Money can be saved so that it can be spent in the future.

Money, therefore, may be broadly described as a social convention. It is anything that the members of a society will accept as money – cattle, shells, stones, or what you have. Its effectiveness is directly depended on the extent to which it fulfills its four functions. In our modern society coins and currency serve as money, while checks and credit cards serve as instruments through which money is transferred or borrowed.
